"Rebalance annually" is one of the least controversial pieces of orthodox advice in personal finance. Pick a target allocation, and once a year trim what appreciated and add to what lagged. It keeps risk in check and, the textbook theory goes, enforces a disciplined routine of selling high and buying low.
We tested this dogma on a two-fund dividend portfolio across twelve complete calendar years (2014 through 2025) using actual historical total returns. Before tax, disciplined annual rebalancing won — by a margin so razor-thin it rounds to almost nothing.
After tax, in a standard taxable brokerage account, the habit did not merely disappoint: it lost outright to doing nothing at all.
Our Method
We constructed a $100,000 portfolio split between Schwab U.S. Dividend Equity ETF (SCHD, quality dividend growth) and Global X Nasdaq 100 Covered Call ETF (QYLD, high-current-income derivative overlay). We modeled performance from the start of 2014 through the end of 2025 using each fund's published annual total returns, with distributions compounded inside each position.
This builds directly on the risk and return dynamics documented in our 12-year allocation study between high-yield and dividend growth.
We then compared three distinct management protocols:
- Annual Calendar Rebalancing: Rebalance back to the precise initial target weight at every calendar year-end.
- Threshold (Band) Rebalancing: Rebalance only when an asset's weight drifts beyond a predefined percentage corridor (e.g., ±5% or ±10%) away from the target.
- Never Rebalance (Buy & Hold): Deploy the capital once in 2014 and allow the portfolio weights to drift unrestricted for twelve full years.
For tax accounting, we tracked the cost basis of each position and applied the standard 15% federal long-term capital gains tax rate to any net gains realized by selling appreciated shares. Tax was assessed strictly when an actual sale was executed.
Before Tax: Rebalancing Wins, Barely
Here is the gross pre-tax performance of disciplined annual rebalancing versus never rebalancing across every starting allocation tier from 20% SCHD up to 80% SCHD:

Before taxes, rebalancing was mathematically superior at every single allocation mix. But examine the magnitude of that victory.
In a standard 50/50 portfolio, twelve years of diligent, flawless annual execution generated a cumulative gross premium of $2,408 on a $100,000 starting base. That represents a total outperformance of 0.81% over twelve years — or exactly 0.067% per year.
To put that in perspective: 0.067% is roughly equivalent to SCHD's annual 0.06% management expense ratio. Twelve years of trade execution earned enough gross alpha to pay the ETF sponsor's fee, and virtually nothing else.
Why the Rebalancing Premium Was So Small
Rebalancing generates an economic return ("rebalancing alpha") by trimming an outperforming asset at elevated prices and buying an underperforming asset at depressed prices. However, this bonus only pays meaningful dividends when two conditions are met:
- The assets drift substantially apart.
- Their relative price performance subsequently mean-reverts.
Here is how far the untouched 50/50 portfolio actually drifted over twelve years with zero rebalancing:

Across twelve years, the untouched portfolio never wandered more than 12.9 percentage points from its starting allocation, and concluded the period just 5.8 points away from target. Because both funds hold diversified baskets of large-cap U.S. equities, their correlation remained high enough to prevent massive structural divergence. Without wide divergence, there was simply very little volatility harvest to capture.
Furthermore, annual rebalancing failed to provide its promised volatility dampening. The annual rebalanced portfolio exhibited an annual standard deviation of 10.34%, compared to 10.14% for the untouched portfolio. Its worst single calendar year was -11.16% versus -9.80% for the untouched portfolio. Why? Because calendar rebalancing mechanically forced the investor to buy more QYLD at the end of 2021, right before QYLD crashed by -19.09% in 2022 (a phenomenon analyzed in our 12-year market regime test of QYLD vs SCHD).
After Tax: Doing Nothing Wins Decisively
In the real world, rebalancing requires selling appreciated shares. In a standard taxable brokerage account, selling appreciated securities triggers taxable capital gains.

Net result in a taxable brokerage: $1,336 worse off than an investor who never touched their portfolio once.
Notice also how the tax penalty escalated over time. During the first four years, annual taxes averaged less than $100 per year. But by 2021 and 2022, the annual tax bill approached $900. Because the portfolio balance had grown and the embedded capital gains had compounded, every subsequent rebalancing trade shaved off larger slices of capital. The friction of the habit compounded upward while its diversification benefit stayed flat.

The standard industry alternative to rigid calendar rebalancing is threshold or band rebalancing: reset the portfolio only when the asset weight breaches a predetermined corridor.

A tight ±3% corridor actually worsened the problem: it triggered 5 substantial trades and generated $3,946 in taxes, finishing behind doing nothing.
A ±5% corridor triggered only a single trade across twelve years (at the end of 2021), cutting tax drag in half and finishing modestly ahead of doing nothing (+$931).
The Danger of the ±10-Point Outlier
The ±10% band appears to show a spectacular win at $306,061 (+$8,896 over doing nothing). However, this result requires a severe methodological caveat.
The ±10% band triggered exactly one trade in twelve years: at the end of 2022, following SCHD's peak outperformance. That single trade mechanically transferred capital into QYLD right before QYLD surged +22.75% in 2023. Had the market cycle peaked six months earlier or later, that single trade would not have occurred.
This is not evidence that wide bands are mathematically superior; it is empirical proof that in low-drift portfolios, a single trade's timing luck completely overwhelms the rebalancing formula itself.
The Critical Nuance: Tax Deferral vs. Tax Avoidance
A valid institutional counter-argument must be acknowledged: the "Never Rebalance" portfolio did not eliminate taxes; it merely deferred them. If that investor liquidates their entire portfolio at the end of year twelve, those untaxed gains will be realized and taxed.
Therefore, comparing after-tax ending wealth slightly flatters the untouched portfolio. What the untouched portfolio achieved was tax deferral — allowing money that would have been remitted to the IRS in 2014, 2016, and 2021 to remain invested and compound for over a decade.
Furthermore, under U.S. tax law, deferred capital gains are frequently never taxed at the 15% rate modeled here:
- Stepped-up Basis: Positions held until death pass to heirs with cost basis stepped up to fair market value, permanently eliminating embedded capital gains.

Even if every penny of deferred gain is eventually taxed, the gross pre-tax advantage of rebalancing was only 0.067% per year. Almost any real-world tax friction erases that margin.

None of this tax drag applies inside a tax-sheltered account like a Roth IRA, Traditional IRA, or SEP-IRA. Within an IRA, realized capital gains incur exactly $0 in taxes.

For investors holding dividend portfolios in taxable brokerage accounts, there is an elegant strategy that captures the rebalancing benefit without paying a dime in capital gains tax: rebalance using cash distributions.
Instead of allowing each ETF's dividends to automatically reinvest into itself, pool all incoming cash distributions into your brokerage cash sweep. Then, deploy that accumulated cash exclusively into whichever position is currently underweight.

It captured over $1,300 in excess wealth compared to doing nothing, finished within $1,100 of full annual rebalancing, and realized zero capital gains taxes because no shares were ever sold.

What This Audit Does Not Claim
To interpret these results with proper academic rigor, observe the boundaries of this backtest:
- Asset Class Scope: This study evaluated two funds within the U.S. large-cap equity spectrum. Portfolios combining volatile, non-correlated assets — such as equities and long-term Treasuries, or domestic stocks and emerging markets — drift far wider and typically demonstrate larger rebalancing premiums.
- Annual Discrete Data: Rebalancing checks occurred on calendar year-ends. Intra-year monthly rebalancing would alter transaction volumes and tax liabilities.
- State Tax Exclusions: We modeled a flat 15% federal capital gains rate. Investors subject to state income taxes (e.g., California or New York) would suffer even more severe tax penalties from calendar rebalancing.
